Currencies are exchanged every day for many reasons. Businesses use them to pay international suppliers, travellers exchange money before visiting other countries, and investors and financial institutions participate in currency markets.
Forex traders attempt to benefit from changes in exchange rates. For example, a trader might anticipate that the US dollar will strengthen against the euro and open a trade based on that expectation.
However, currency prices can move in either direction. If the market moves against the trader’s position, the trade may result in a loss.
Why Are Currencies Traded in Pairs?
One of the first things beginners notice about Forex is that currencies are presented in pairs rather than individually.
Examples include EUR/USD, GBP/USD and USD/JPY.
The reason is simple: a currency’s value is measured against another currency. When you exchange US dollars for euros, for example, you are comparing the value of the dollar with the value of the euro.
Consider the EUR/USD pair, which represents the euro against the US dollar. If the exchange rate is 1.10, one euro is worth 1.10 US dollars at that quoted rate.
If the rate rises to 1.15, the euro has strengthened against the dollar. If it falls to 1.05, the euro has weakened against the dollar.
These figures are illustrative examples, not current market rates.
How Does a Forex Trade Work?
Imagine a trader believes that the euro will become stronger against the US dollar.
The trader opens a position to buy EUR/USD. If the exchange rate rises, the trade may generate a profit. If the exchange rate falls, the trade may produce a loss.
The opposite applies when a trader sells EUR/USD, expecting the euro to weaken against the dollar. A falling exchange rate may benefit that position, while a rising rate may result in a loss.
The actual financial outcome depends on the size of the position, the price movement, transaction costs and the type of trading product used.
This is the basic principle behind Forex trading: traders make decisions based on whether they expect one currency to strengthen or weaken relative to another.
What Do the Two Currencies in a Pair Mean?
Let us use EUR/USD as an example.
The first currency, EUR, is called the base currency. The second currency, USD, is called the quote currency.
The exchange rate tells you how much of the quote currency is needed to equal one unit of the base currency.
For instance, if EUR/USD is quoted at 1.10, one euro is equivalent to 1.10 US dollars at that rate.
You do not need to memorise every currency code at this stage. The important thing is to understand that Forex always compares the value of one currency with another.
Why Do Currency Prices Change?
Currency prices change for several reasons. These include interest-rate decisions, inflation, economic reports, political developments and changes in demand for different currencies.
For example, news that changes expectations about US interest rates may affect the dollar’s value against other currencies. However, the direction of the movement is not always predictable because markets respond to expectations as well as actual events.
This is why Forex trading requires learning and careful decision-making. Reading a news headline alone does not guarantee that a trader will correctly predict the market.
Is Forex Trading Profitable?
Forex trading offers opportunities to make profits, but it also carries a risk of losing money. Beginners should be particularly careful about claims of guaranteed profits, easy daily income or trading systems that supposedly never lose.
Before using real money, it is sensible to study the basics, practise with a demo account and learn how to manage risk. Anyone considering a broker should also check its regulatory status and understand the product’s fees, terms and potential losses.
In Kenya, check the Capital Markets Authority’s official resources when verifying the regulatory status of a provider offering Forex trading services.
What Have We Learned?
Forex trading involves buying one currency and selling another. Currencies are traded in pairs because their values are measured relative to each other.
When a trader buys a currency pair, they generally expect the base currency to strengthen against the quote currency. When they sell a pair, they generally expect the base currency to weaken against the quote currency.
Understanding this principle gives beginners a foundation for the next stage of learning.
